An object in motion stays in motion until acted upon by an outside force. When the energy from the hammer hits the nail the hammer stops because its acted on by the nail. The nail takes on most of the energy and goes into whatever you might be nailing, like wood. The nail stops and the wood takes the energy and it just keeps going until the energy stops.
The force (speed and mass) of the hammer is transferred to the nail which now attempts to travel in the same direction as the hammer. Depending on the amount of force and the material under the nail, the nail will travel into the material some distance giving of some heat energy in the material as it penetrates. If their is enough resistance in the material, the nail may compress somewhat absorbing energy and then (if it doesn't bend or break) decompress releasing the energy which is transferred back in to the hammer which will bounce back up a little.
