In the ancient and medieval worlds, many more people were physically and mentally challenged than there are in the United States, or practically anywhere, today. There were no operations to fix club feet, or cleft palates, or heart murmurs. There were no antidepressants or antipsychotics for people who heard voices, or any hospitals for them to go to. When people broke bones or dislocated shoulders, they often were not set right and healed wrong, so that you lost the use of your arm or leg. When children didn't get enough milk, they got rickets and their legs would be weak and bent, so they couldn't walk well. Eye infections, with no antibiotics, often left people blind in one or both eyes. Ear infections often left people deaf. And even if you were only near-sighted, there were no glasses to help you see. People's attitudes toward physically and mentally challenged people were also very different then. A lot of people thought that some kinds of physical or mental differences brought you closer to the gods. Blind people, especially blind children, were often thought to know what the gods (or what God) wanted. Epileptics were also thought to be close to the gods. People who heard voices, like Joan of Arc, often became important religious leaders. Many challenged people supported their families by prophecy. On the other hand, differences that you could see, like bent legs or club feet, sometimes people thought these meant that the gods didn't like you. The Greeks, especially, thought that the gods liked bodies to be perfect. Because of this, sometimes people exposed their babies if their bodies weren't just right, and sometimes people were cruel to these children as they were growing up.

In the Depression period you cite- the common terms for the three degrees of mental retardation were from mild to severe- Moron, Imbecile, and Idiot. the middle term seems to have faded into disuse- Moron and Idiot are still knock-down parts of common speech. It was held that inbreeding in somewhat backward portions of society ( Kettles in the Ozarks, Beverly Hillbillies) might be a contributing factor - what with poverty, malnutrition, and transportation woes, all very prevalent in backward areas slump or no slump. Some cultural retardation existed in Rural areas- Phone service was limited and prone to weather damage ( a concern still with us, but only accidentally) a friend of mine tells me Mississippi had the paradoxical situaiton of having electricity and TV service but no phones! so it goes. The big-city gen was it was in part a country bumpkin or cultural- backwardness problem.

Your mother-in-law has a mentally challenged daughter who gets a check every month from the state and spends it on herself and does not use any of it for her daughter Is this misappropiation of funds?

The question is worded in a confusing manner. If you mean that Mother-in-law gets a check for the benefit of her mentally challenged daughter but does not use it for that purpose - then the question must be asked - How do you know this for sure? Maybe it frees up other money that she might not normally have to use for the benefit of the daughter. If you have proof that the mentally challenged daughter is mis-treated or in a bad way due to neglect - by all means contact Social Services or law enforcement to have them look into it. Without any proof - you don't have much.
