On newer cars, the fuel injection has that setting just to get "the juices flowing" so it can idle normally after. On carbs, it may just be leftover gas.

I would be very surprised if they would pay for a new engine. They may pay for resulting fire and smoke damage to the van other than the item that caused the fire but as far as replacing the engine, I think you're on your own.

The purpose of that switch is to prevent the engine being started while in gear - when the switch is operating correctly, the engine will only start while in the park or neutral settings. You would not want your vehicle to lunge forward while the engine is turning over. With a manual transmission you should be able start the engine in any gear as long as the clutch pedal is fully engaged.
