In terms of system specifications (processor speed, RAM etc) the iPhone 3GS is better than the 1st & 2nd generations of iPod Touches. However the iPod Touch 3rd generation includes exactly the same internal components (processor, graphics processing & RAM) as the iPhone 3GS. It also includes the iPhone 3GS' Voice Control functionality.

Definitely the 3GS. It has a 3MP camera opposed to a 1.7MP camera on the 4th gen iPod Touch. The two upsides of the iPod Touch is that you have a front-facing camera and pictures look clearer on the iPod becuase it has a retina display, but if you sent a picture taken on the 3GS to the iPod Touch, it will look much better.
