Can a Xbox arcade play downloaded Xbox games?

Of course you can! The only problem is you cant play via Xbox Live, which is better if you want to get more enjoyment out of xbox 360 arcade.

Of course you can, depends on what type of game you play, a game like "uno" you will not be able to save (whats the point?). But a game like "keflings" you will be able to save because you make progress in it.

As long as the Xbox 360 has enough memory space available -- yes. Buying a hard drive is the best way to ensure any game downloaded or played will work the way it was intended.
