After you return to Seth and have the bounty over your head, you should follow him to the Telegraph/Trail Station. There will be an option to pay your bounties with cash (Which should be the Y button) and the option to pay off your debts with the pardon letter (It should be the B button but I may be wrong [I can't remember]).
