The two factors the affect how and when cells differenitate occurs when certain sections of DNA are turned off. The active DNA then guides how the cell develops and some cells differentiate completely during development. Others do not change until later on in the life of the organism.

Stem cells are necessary for cellular differentiation because when they divide, they become specialized cells.

What happens to the DNA in a cell to cause differentiation?

Differentiation is a very complicated regulated process that occurs during development of the cell. The process is triggered by specific growth factors that direct the cell towards a particular lineage of cells, during which parts (genes) of DNA unnecessary for the activity of that particular lineage are supercoiled and kept as such until the time for division.
