You use the water from the Cloud Dragon to put out the fires and to extinguish the Red Dragon itself. Fly at the dragon and fire streams of water at it, and at the houses it sets fire to. If the whole city is burned before you beat the dragon, you lose and must try again (using easy mode if you wish).
On the first try, you have to refill your water supply from the clouds. In the easy mode, you have unlimited water and the red dragon does not evade you as easily.
