Not counting homebrew games, the PSP currently only plays games on UMDs (Universal Media Discs). Sony plans a PlayStation emulator for the PSP, which might be able to play game ROMs off a Memory Stick.

Aside from movie and Music Videos available commercially on UMD, the PSP can also play video files from the Memory Stick. These files must be in MPEG-4 format.
Music:
Music can come on UMD (though usually it comes in the form of music videos). You can also load up your own music to play, as long as it's in one of the formats listed (you may not be able to play some of the file formats if you're using a Memory Stick Pro Duo, though; only the Memory Stick Duo is compatible with all file formats).
Photo & Image:
A Game demo (or homebrew game) will be in the games folder, in another, folder (game name) and have an eboot.pbp file in it.
If you are able to play backup games, the file format can be .iso or .cso (compressed iso)

No, there is not a DIVX player for PSp up to this date (June, 2008). But, there is converter. Try "PSP Video 9" to convert several video formats for PSP format. Then, just copy to a memory stick and play on your PSP.

PSP games are not region locked - and the PSP plays in NTSC format regardless - PAL and NTSC are TV display resolutions, when used in a PSP context it just refers to area of origin.
To format a psp, all you have to do is connect it to a PC (make sure you have gone into usb connection on your psp). The open my computer, right-click on the psp drive and click format.
