The mechanical energy is made in the engine by burning fuel with oxygen to produce heat inside the cylinder, which makes hot gases at high pressure push a piston, and that turns the crankshaft.

The energy of the fuel is released by burning the carbon in the fuel to form chemical bonds with oxygen from the atmosphere (through the air filter) to form carbon dioxide (CO2). This is what produces the heat.

Hydrogen in the fuel also forms bonds with oxygen to produce water (H2O) in the form of steam, which also does work pushing the piston. So a gasoline or diesel engine is also partly a steam engine.

A typical vehicle engine is 20-25% efficient, that means that at least 75% of the chemical energy in the fuel is wasted.

Engineers know about this problem but it is not possible to increase the efficiency of a heat engine without using higher temperatures and pressures, which demands a more massive cylinder block and also makes the engine produce more harmful nitrogen compounds.
