The only way the Ice Arrow will work is to shoot it into the dragon's mouth when there is no fire coming out. This requires you to climb around to the dragon's back and throw the lever that will put it "to sleep" for a very few seconds. You have to jump back in front, hit the Ice Arrow icon, then fire the arrow into the dragon's open mouth before the eyes open again. This is a VERY narrow window of opportunity, and you must do this THREE times to kill it. You cannot waste any time because you are "heating up" and will eventually have to restart.

This happened to me at first too. You need to have pulled the lever and the dragon will have fallen asleep, then run to the front of the dragon and shoot the arrow there. It will fly up into its mouth to hit it. Do that two more times after the first and you will defeat it.
