The royal library is in the castle, on the first floor, to the right. The castle is just to the right of Main Street.
Before going there, get the gold coin from the fountain and enter the Mordred Museum. You will find a Library Slip in a stack of books there, that will allow you to enter the castle dungeon by clicking the scroll (Mc-M) on the lower aisle in the library.
