Because the MP 18 was outdated, and the Nazis needed a new submachine gun. So, they enlisted the help of Hugo Schmeisser, who worked to develop the MP 18.

Despite what's shown in many popular World War II shooters (Call of Duty and Medal of Honor, mainly), the MP 40 was rarely assigned to infantry; instead, it was given to paratroopers, tank crews, platoon leaders, and members of the Waffen-SS.

The German infantry usually ended up getting the Karabiner 98k, which was much less expensive to produce.
