Before the modern form of pencil we know today was developed, marks were made in wax with a sharp implement.

Charcoal sticks or the burnt ends of sticks were sometimes used to mark with as well

Eventually (some time in the 1500s) a natural deposit of Graphite was found in England. There was some confusion about what the graphite was and many thought it was a form of "lead." Which is where the term came from. These days the "lead" in your pencil is a combination of graphite and a clay binder.

Also the expression "Lead in your pencil" is a euphemism for an erection.
