I think you are referring to a Confederacy. In a Confederacy the States hold more power than the national government. This is the form of government the Confederate States espoused during the American Civil War.

The Confederacy was unable to pay back debts owed to the Union as indemnity, because when the Southern states succeeded to form the Confederacy they formed their own currency, rather than use the national currency. After the Civil War ended their Confederate Currency was completely useless, valueless, and not accepted by the Union, and they had no real money to pay back their owed debts.

This type of government would be called a Confederation. The early United States under the Articles of Confederation and before the Ratification of the Constitution of 1787, operated this way. A perfect modern parallel would be the European Union.
The system of federalism balances the power of states and the national government because it gives greater powers to the national government so that our nation did not turn out as a confederacy but it also keeps certain reserved powers for the states that can be denied or taken away by the national government. Not to mention the fact that our states are involved in national politics as well as their own and thereby or national government cannot make all the decisions for the country and the states without our (the people) approval.

A constitutional republic is such a system. The US Constitution specifies clearly that all powers not specifically given to Federal government are retained by the states.
