When Erza was young, she was a slave at the Tower of Heaven, she and her friends tried to escape. Unfortunately, they got caught and Erza was punished because the guards suspected that she was the leader of the plan. She lost her eye during this punishment.
Later when she joins the the guild, the master takes her to meet Porlyusica, the healing wizard. She makes Erza an artifical replacement eye which she can see through, and she can sometimes see through illusions with it too.
