The early Christians believed that evil spirits or demons often entered humans. In fact they believed that mental illness and even sicknesses were caused by possession by evil spirits. However, we now know conclusively that mental illnesses and unusual behaviour are not caused by spirits. In spite of this, belief in possession by evil spirits has not entirely died out, and a few people sometimes still take part in "exorcisms" to drive out evil spirits.
What is important is that mental illness is not the 'fault' of the sufferer, and it is not something caused by demons. It is simply an illness that can be treated, with proper medical help. It seems unlikely that the Christian God would punish a person for having an illness, through no fault of his or her own.
While God created everything from the beginning, no, He did not outright create demons. Demons are evil and God does not create evil. Any and everything that comes from God always begins as being pure. Later on, it may become corrupted, but it is not because God made it corrupt. Demons, for example, are fallen Angels of Heaven. They were once good, but became evil on their own.
Satan is still alive. In one version of the 2012 Prophecy God has a war with Satan and he may or may not end up killing Satan. A huge amount (I forgot the exact number, somewhere around 30%) believe Satan is alive and seriously messing with the world.

The word "demon" isn't used in the KJV Bible. Nor is "fallen angels." It does speak of those "possessed of devils," however... and when all is said and done... the "unclean spirits" [demons] that "kept not their first estate" [Jude 1:6] are the same "angels" who fought Michael and his angels in heaven and were cast out of heaven and "fell to earth." (Rev.12:7-9)
