Try tuning off wifi. That should stop it from downloading the update. It should only resume if you make it resume. If it already finished downloading and is in the instalation process (black screen with Apple an loading bar) then there is no way to stop it, but there are ways of downgrading.

Apple does not allow exchanges for newer models on any item they have, be it Mac or iPod. If Apple allowed you to exchange the 3rd generation for the upcoming 4th generation, they would lose millions in revenue because it took millions to create the 4th generation, and then Apple would only end up with iPods instead of money in their pockets.

Take the iPod Touch to USB cable that came with it, plug one end into your iPod and the other into the USB port on your computer. It must be on in order for it to charge.
As long as your iPod has a dock connector (i.e. you can plug it into the computer with the white cord supplied from Apple that came in the box and DOESN'T have the box with the headphone jack on the end!) then yes, it will work.
