Depends on what pokemon you'll teach it to, waterfall is more accurate (100) but lacks power (80), hydro pump is powerful (120) but it lack accuracy (80). When you teach it to a pokemon, watch it's stats, if it's a water type with higher attack than special attack teach waterfall to it, if it has better special attack stat teach water pump to it. Waterfall when talking about water pokemon, goes as attack, but hydro pump and surf as special attack.

Somewhat, bagon does not "learn" hydro pump, however it is on itss egg move list so it can inherit it. and yes gyrados must be a male and must breed with a member of the bagon family, who must be female, in order to have the off spring to know hydro pump. (although i really see no point of having hydro pump on my move list other than showing off, because it doesn't get me any type advantges that i alredy have)

To be honest, there are other moves that are better than Bite, such as Hydro Pump, HM Surf, HM Waterfall, TM Giga Impact, TM Hyper Beam, and so on. I have a Totodile on Pokemon Soul Silver, and it doesn't know Bite (I refused to let my Totodile evolve, and it knows Surf).
Lugia is stronger because Lugia has almost the same high speed as Palkia. (Or higher) Palkia's only strong move is Spacial Rend. As for Lugia, his strongest moves are Aero Blast, Hydro Pump, and Sky Power. So that makes Lugia stronger than Palkia.
