You can jailbreak all 1st, 2nd and 3rd generation iPod Touches running firmware version 3.1.2. A jailbreak for 3.1.3 is not yet available. It is not illegal. The only illegal side to jailbreaking is downloading cracked apps which you must usually pay for in the App Store.

It is NOT illegal. While it voids all warranties, and the downloading and use of the paid applications is illegal, the act of jailbreaking is NOT illegal. That would be like saying that it's illegal to uninstall windows on your PC and load it up with Linux.
