Search and rescue/recovery dogs are reputed to be able to 'sniff out' bodies that are underwater. Obviously, a dog underwater can't smell anything.

No, like humans if you breathed through your nose your lungs would fill up with water. Dogs can go by sight and also some breeds of dogs used for water rescue are like many dogs with a keen sense (especially sound) of where a person can be even though they can't smell them. I once saw a program on TV 'Animal Miracles' where a young woman was walking down the Oregon Coast Beach with her blind Golden Retriever. Although the owner couldn't hear the cries of a young woman drowning the blind dog could hear and off she went. Of course the owner followed the dog to the end of the water and as the dog got close to the person it went by the cries of help, but once the woman grew weary and stopped yelling the dog would swim away. The owner had the sense to yell at the woman to keep yelling or talking and the dog found her and brought her in. I believe that all animals have a place in nature for a reason and that many of the animals we are taking for granted or killing off are of great service to humans.

Yes canines can track someone who has run through a river, or even jumped in a pool and contunied running, There are also a different type of search adn resuce canines that specifically train in water searches, were the canine will smell the top of the water, and can find someone below.

No one seems sure. They can smell through water, but no one seems to know if they can smell water itself. That would be an interesting experiment, thought.

Put two water bowls in front of the dog. One would have fresh, cool water, another sort of gunky water from a dirty pond. Which would he choose? The answer may or may not tell you if they can truly smell water.

Microscopic particles of the object dissipate upwards through and out of every medium. A dog's nose is very sensitive, so all it takes is a very small concentration of the particles to reach his nose to trigger an olfactory response.
