It depends on the breed and the climate that you live in. Many small dogs are prone to heat injuries, so they must be well hydrated.
Dogs do need physical activity to stay healthy. Exercise is important, depending on how large your house is and the size of your dog, it may be able to get exercise indoors.
Dogs are domesticated animals, some small breeds are not designed to live "outside" and are fragile.
Most large dogs need plenty of physical activity, and it's hard for them to get that indoors. A dog that gets proper exercise is often a happy, well behaved dog.
To sum it up, it depends on many factors.
