No it is not illegal to Mod your Xbox360. The part that is being modded is the DVD ROM firmware, not the Microsoft software. The DVD ROM firmware can be flashed to read any format of disc you like. It is just a DVD ROM. If Microsoft owned the firmware on a DVD ROM you would not have any way to flash it just like you can not flash the firmware on the 360 motherboard that runs your games.
