Why do dividend decisions based on an overstated profit lead to erosion of capital?

By definition, dividends are paid out of profits, they can not be paid out of anything else (not loans, not losses, etc). If the dividends paid exceed profits for the same period the distribution is considered a return of capital (stock basis, additional paid in captial, etc). So an overstated profit WILL reulst in "erosion of capital" if correction of the overstatement results in profits being less than dividends.

What is capital gain dividend?

Capital gain dividends also are called capital gain distributions. They're paid to you or credited to your account by such sources as mutual funds and real estate investment trusts (REITs). The Payer sends you Form 1099-DIV (Dividends and Distributions). The amount of the capital gain dividends are shown in box 2a (total capital gain distr.). These distributions are reported as long-term capital gains, no matter how long you've owned your shares in the mutual fund or REIT. For more information, go to www.irs.gov/formspubs for Publication 550 (Investment Income and Expenses).

What is the difference between ordinary dividends versus qualified dividends?

Qualified dividends are taxed at flat capital gains tax rate (currently 15%) while ordinary dividends are taxed as ordinary income, depending on an individual's specific tax bracket. For dividends to be considered qualified, they have to be absent form the IRS unqualified dividend list and the underlying stock that pays the dividend must be held for a specified by IRS holding period (more than 60 days during the 120-day period beginning 60 days before the ex-dividend date, and for preferred stock, the holding period is 90 days during the 180-day period beginning 90 days before the stock's ex-dividend date). Examples of dividends that do not qualify are: - Dividends paid on money market accounts - Dividends from mutual funds attributable to interest and short-term capital gains - Dividends from real estate investment trusts (REITs) - Dividends received in your IRA

I took 10000 dollars out of my stock portifilo can I use income averaging when doing my tases?

If you mean by stock portfolio, a pre tax fund such as a 401K then yes you'll owe taxes on the money removed If you mean a plain stock portfolio that was funded with money already taxed such as your personal money, then it may not be taxable. You may owe capital gains tax if you sold stock for more than what you paid for it You may have a capital gains loss if you received less for the stock you sold than you paid for it. If you receive dividends on the stock that you own, it does not matter if you remove the money from the portfolio or not, you must pay tax on the dividends earned in the year you earned it. Income averaging is no longer an option. It was removed as an option by the 1986 Tax Reform act.

Why Stock buybacks are similar to dividends from the company?

At one time capital gains were taxed at a lower rate than dividends. Stock buy backs would reduce the number of shares making the remaining shares worth more in theory. Thus a person could sell his shares back to the company for more money than if the company had paid a dividend. Today, that is no longer the case. Dividends are taxed at about the same level as capital gains. A stock buy back gives absolutely no advantage to a stockholder. It takes money that could be used for dividends and uses it for something else. When someone claims that the accounting rules of 15 years ago still apply, you should double check.

Do people have to pay income tax on realized investments after they pay capital gains tax?

No. You will not pay income tax in addition to capital gains tax if I understand you correctly. However, capital gains tax for an individual is reported and paid on your 1040 income tax return. The only difference is that the rate for capital gains taxes is lower than the regular income tax levels.
