Both devices are so similar but have one difference that can make one better or worse than the other: the "phone". If you are in a location with Wi-Fi, there is literally no difference in how the OS works. The main benefit of the iPhone is that you can connect to cellular internet and surf the web almost anywhere in the country (with data limits if you don't have Sprint in the US). You can also make phone calls and send SMS messages (features that you can actually download third party apps to perform on your iPod using Wi-Fi). Please note that these features come at a cost from your cell carrier. There are only two physical benefits of the iPhone 5 over the iPod Touch 5 and that is the ambient light detector and the higher resolution camera. The ambient light detector was actually in the 4th gen iPod Touch but was removed from the fifth in order to slim down the device (I actually never used it because it is for auto-brightness). This leads me to the biggest advantage of the iPod Touch, the dimensions. The iPod Touch is much thinner and lighter than the iPhone 5 and is great for gaming (even if it does have a slightly slower processor). Plus, for the kids who tend to always drop their device, their is a little bonus called iLoop that allows you to attach a little wristband similar to that of the original Wii Remote.
