It's a contraction consisting of the first two syllables of the German word for National Socialist (Nationalsozialist). (It is not an acronym, and the recent custom of spelling the word in capitals is incorrect.)

It means a member or adherent of the National Socialist German Workers' Party (Nationalsozialistische Deutsche Arbeiterpartei - often abbreviated NSDAP). In English Nazi is also used as an adjective.

Note that in German the word is a noun and is generally applied only to people.

The Nazis themselves generally did not like the nickname. In some southern Bavarian dialects Nazi was (1) formerly used as a colloquial version of the name Ignaz and (2) also meant clumsy fellow.
