Wherever they want. Some of mine sleep in the barn. Others sleep outside.

Sheep is both singular and plural. Also, 's denotes ownership, not plurality. The sheep own nothing in your question. Therefore "where do sheep sleep?" is correct.

Cows sleep under a shed if they have one or they sleep outside depending on how much space you give them and where you let them sleep.
