After extensive web research, a small group of colleagues decided it is set in Croatia.

Croatia does seem a good candidate, but it's more likely that it's set in Denmark, as the author of the Little Mermaid lived there his entire life, and in the spin-off series, he (H.C. Andersen) learns about the mermaids by taking a submarine voyage (which doesn't appear to have been very long. Also, the architecture and scenery in the movie supports this.

"Den Lille Havfrue" (the original title) is a fairy tale by Danish author Hans Christian Anderson, as such it can be surmised that the settling is Denmark and the sea nearby.

Denmark. The original story was in Copenhagen, Denmark. Today there is a statue of the Little Mermaid in the harbor there.
