There is an issue of the settings file changing somehow. Select "Properties" in update manager. Change the "Update upon next computer restart" option to "Update immediately" and click on "OK" Next, select "Settings" in update manager Click the "Advanced" tab, and then the button marked "Delete Update Temporary Files"
Repeat the update and all should be well - you should get the "Update Applied Successfully" dialog box

Get Hijackthis, a freeware program. Scan for the refence to the file that AVG can't remove. Redo AVG virus scan. Reboot, repeat if necessary.
