The Blue Mountains were named for the blue haze that is created when light is scattered by particles in the atmosphere, giving the mountains a distinctive blue appearance when viewed from a distance.
Well it is called Blue Mountain because the first person to see it (upclose) he/she found it to be rather blueish therefore they called it Blue Mountain and told friends and they told their friends and so on

In the early years of the settlement of Sydney, convicts and locals were not interested in Phillip's "fancy" names, and instead referred to the mountains as the Blue Mountains, a name which gradually gained in popularity.

Both. If you look at the Union Flag the blue background which is the Scottish flag is dark blue. You also sometimes see the Scottish flag on its own with both a dark and light blue background. Personally, i prefer the light blue flag.
