From what you describe the problem could be mange. Mange can cause inching, hair loss, sores and red bumps on the skin. The lumps may be from eggs that the mites have inserted under the skin. It could also be a topical yeast infection but it sounds more like mange. I would recommend taking the dog to a vet (cost is about $100.00 for visit and test). If it is mange then ask for a medication called Revolution (cost $40 - $60). This medication kills all 3 kinds of mites and it is proven to be very effective.
