The Vatican City, at 0.2 square miles in area, is the world's smallest country. It is located entirely within the city of Rome, Italy. Monaco is the next smallest country at just 0.7 square miles.

I would actually like to add, that it is arguable that Sealand might be smaller than the Vatican. It was created during WWII and belonged to the English at that time. It is now a country of it's own, with about 4-5 residents.
