Okami's godhood is defense in battle. If you have a travlers charm (or godly charm), you can increase your defense by 1 of 3(or 3 of 3). OR you can keep attacking your opponent and you will see after a certain hit combo a red, yellow or green wrap will faintly come around you, increasing defense.

Godhood serves as a shield that will last 3 hits depending on the level of godhood. There is none, red, yellow, and green. To increase godhood you can buy Travelers Charms or Godly Charms. Godly Charms completely fill up the godhood meter, both cost demon fangs.You can also just keep on attacking. If you get a high enough combo than your godhood will begin to be restored.
