With their nose, of course! If a horse catches a whiff of something that is new to them, they will flip their top lip back towards their nostrils to get a better scent of it off of their muzzle. Sometimes they will rub some dirt on their muzzle and use this technique to smell something new.
The smell...is basically just sort of a normal fart smell, I don't know lol hard to describe, but they are herbivores and you can sort of tell the plant smell, but bad.
And yeah, they pump out a lot, so watch out if one lifts it's tail and you're in an enclosed space! My most personal experience of horse farts a few years back at my friend's stable, this one mare I was walking past behind her and stopped to check my phone; I swear this horse timed it perfectly I saw the tail go up out of the corner of my eye and stupidly turned towards because I noticed the motion; BIG puff of air right in my face, mouth open a little, AWFUL like this was a gust of WIND for about 4 seconds, and I was so stunned I don't know I couldn't move haha. I had to take a shower and really scrub after too; that fart smell stuck to my skin and hair and clothes really strongly. :/ Basically, I got skunked by a horse.
If the horse is healthy and is properly cared for he should not have a bad odor at all. For horse lover's, myself included, the smell of a horse is wonderful. It may be that you are just not used to horses. For lifelong equestrians the mild fragrance of our horses is a little bit of heaven on earth.

Horses are prey animals and therefore have a very good sense of smell. Also if you look at a horses head they have large nasal cavity in comparison to ours. They use smell to tell one another apart, to smell for predators, stallions smell a mares urine to tell f she is in heat and so on.

Horses smell like alfalfa and pigs smell like mud. (my opinion) Everyone has their own opinion of how animals smell.
