You need to remove the front drive line, remove the encoder motor assy. On the bench remove the motor and plate together to expose the gears, mark the gears with a sharpy and remove the big gear, the sensor is on the bottom. plug in new sensor and reverse to assemble.

The encoder motor sensor is found inside the front of the transfer case. The sensor motor assembly is removed with 3 - 15mm bolts after the front driveshaft and electrical connector are disconnected. The encoder motor sensor is under the big gear on the back of that assembly plate.

The combination of states of multiple light sensors at a given time due to a certain rotary position of rotary encoder disc is the multi-bit output of that rotary encoder.
