Illustrator is a vector based program. Photoshop is well... for photos mainly. I've used both hand in hand to create awesome graphics utilizing the 3D capabilities in Illustrator. Vector graphics are basically line drawings that can be used at any size without distorting resolution as would happen in Photoshop.

Photoshop is Typically used mostly for raster image editing where Illustrator is used for creating new vector images from scratch...

For Example: You could use Illustrator to make pictures for a children's book. You would use Photoshop to take the power lines out of a picture taken from a camera.
