Lift the headrest to the full upright position, and you will notice on the plastic piece where the headrest rod goes into, there should be a small hole in the plastic piece, insert a small tool or paperclip, and then life up on it. I had the same question because I wanted to put seat covers in on my car, just find the little hole to place the tool into, and lift up.

The 02 standard seats have the headrest movement linked to the forward/reverse movement of the seat. I was not going to buy the car because of this ill-conceived "feature". It assumes if the seat is moved back the passenger is a tall person and adjusts the headrest up accordingly. Move it forward and it lowers for a smaller person. There IS an undocumented defeat switch of some sort under the seat that only one person in the service dept at my dealer knew was there and how to operate it. What ever he did (it took 3 minutes) the headrest no longer moves with the seat. You can manually move it up and down however. If your service person can't figure it out tell him to contact BMWNA.
NEVER! Air bags, if deployed, can kill a small child (or seriously injur them). Not a good idea until they are in the teens and tall enough to have their head touch the headrest of the car seat.
You can try adjusting the angle and height of the headrest to see if that improves comfort. First you need to unbolt the seat back from the seat bottom and remove the back from the car. There is a bolt through the hinge on each side of the seat where you unbolt the back. At the bottom of the seat back there is a long plastic hook and groove clip attached to the seat cover material. Pushing the two halves in opposite directions will unlatch this clip. Then begin rolling the seat cover inside out from the bottom and pull it all the way to the top of the seat. There are velcro strips on each side of the front of the seat back and two horizontal strips that you will peel the seat cover away from. Once the seat cover is clear of the seat back you can see the headrest assembly from the rear. There are two spring clips near the top of the plastic tubes. Remove each of the spring clips and then you can slide the headrest out of the assembly. The plastic tubes can be removed easily once the headrest is out.
