No, but if you have Playstation Plus it can be set to automatically update games and the console by turning on and downloading and installing the updates. Mine checks for updates in the middle of the night and sometimes when I turn it on there is a message that the games have been updated

No they are downloads that must be done with Playstation Home but not for just to get to the Playstation Network. There is of course space taken up in you PS3 harddrive as files are created including the account information. There could be what is called a download each time you get information like your trophies status, but you do not download the Playstation Network and instead download the information needed.
The download from the playstation store has to be loaded on too the disc so the laser on the ps3 cant be reading and serving things through the playstation at the same time as putting the map packs on to the disc. :) xx

Normally yes. The main exception is that Playstation Plus users can have the PS3 set to download any updates to games or the system. It still must be on when the download occurs, but the system turns on the PS3 when a download is available. You also have to not be doing certain things while you are trying to download. I found if I watch a DVD or other activities the download will pause until I am finished even though it was set to download in the background.

You do not need to install anything to use the PSN. To install anything off of PSN simply click the download button. Clicking download in background will allow you to do stuff in the background, like play games, while the file is downloading.
No you can do it , but the PS3 does not download while you are watching it. I was watching a DVD of a TV show I recorded on my media center PC and found that the Download does not continue while I am watching the DVD, but it also does not stop it from finishing the download after I finished the DVD. The download in the background feature works if you are just looking for other items to purchase at the Playstation Store.
While it is true that the PlayStation 3 cannot update if it is off, the playstation does not need to be continually on. If you know that an update is needed, you can turn it on, update the playstation, then turn it off. If the playstation is not downloading the update or applying the update it can be turned off. An update can't even be started without the user explicitly starting the update. Depending on your internet speed, updates can be fast (< 5 mins) or slow (hours).
