Yes! Very much so! Most of these engines use oil for lubrication. Without the oil, metal-on-metal friction would generate tremendous amounts of concentrated heat. Local temperatures would quickly rise so high that critical parts would melt and weld together becoming non-moving parts. That's hot!
Some (but not all) also have oil-cooling system which use air to cool the oil and allow the oil to help cool the engine.

No. Oil is the fuel these engines use for normal operation. Normal engine operation generates heat, and as such, the engine runs hotter with oil than it would be in a non-operating condition due to lack of fuel.

No, but you need to make sure that whenever you decide to run that engine in a car you have oil in it.
If the transmission has not been run with the water in it, then chances are you can drain, refill & run the transmission using a cheater hose instead of an oil cooler. Do this a few times then reconnect the new oil cooler & top off the transmission with enough fluid to fill the transmission & cooler circuit. If the transmission was run with the water in it, then you should disassemble & clean out the inside. Make sure to "pop" out the reverse & forward pistons to get the water out. Yes... If you look at the drivers side of the engine down by the oil filter you will see to lines that run up to the radiator. those are the oil cooler lines.
