If you merely want to clear your settings, such as app layout and preferences, you can open Preferences.app (Settings) and navigate to General > Reset, and use the Reset All Settings Option.
However, if you want to completely restore your device, plug it into iTunes, go to the sidebar, and click on your device. There should be a button that says "Restore" on that page. Please note that restoring in this fashion automatically updates your device to the latest firmware. If you do not want to do that here is how you restore to a firmware of your choice:
- Find the file (.ipsw) for your device and firmware online and download it. Please note that these are created by Apple, so that you won't see iOS 3.0 for the iPhone, or iOS 4.0 for the first generation iPod Touch.
- Navigate to your device in iTunes, as stated before.
- Instead of clicking on the "Restore" button hold Shift and then click it (Windows) or hold Option and then click it (Mac).
- Navigate to your .ipsw file in Explorer or Finder.
- Select it, and you will restore to that firmware.
