Let's see...cracked head, cracked head gasket, cracked intake gasket, bad cylinder liner or cracked block, air compressor head gasket...if this was a Cat 3116 I'd also look at the oil cooler or an injector sleeve, but it's not so that's probably not it.

Oil in the exhaust is part of the two stroke design but if you have too much, you should check the fuel/oil mixture or the oil injector settings.

As per the service manual: With Cylinder #1 at TDC compression stroke, adjust #3 injector adjustment screw clockwise until it contacts the injector, then turn an additional 180 degrees and tighten lock nut. Repeat for #5 and #6. The engine then needs to be turned over 360 degrees until cyl. #1 is at TDC exhaust stroke. Cylinders 1, 2 and 4 can be adjusted. The valve lash settings (engine cold) are .012-.018" intake and .022-.028 for the exhaust.
