It sounds like it may not be working at all. Does the warm air get warmer that the ambient air outside your car? Does it get colder than ambient air in the cool cycle? It sounds like it is just passing the outside air through the blower but doing nothing to it. Possible blown fuse in the fuse box under the dash or in the fuse box under the hood.
If it does get colder or warmer at the outlets of the AC system, then you could have a couple of wires reversed, or another problem that requires on site inspection to find. Take it to a repairshop.
Test the coolant freeze point to be sure the coolant is not freezing up when it is cold outside.

If you are saying the heater is blowing out cold air you need to change the heater core which is located inside the dash
on some models yes this is to remove the moisture from the air to help keep your windows free of condensationm when it is cold outside
If water is only drawn from the cold faucet, then no, the water heater is not involved. However, if water is drawn from the hot faucet- even for a few seconds- hot water IS withdrawn from the heater, and fresh cold water drawn in to be heated- even if the hot water did not make it all the way through the pipe to the faucet- and the water heater will work to heat that fresh cold water.
The first thing that you need to check will be to see if the controller in the dash is working the a/c and heater doors under the dash................
1) low coolant? 2) bad thermostat? 3) system airbound? 4) heater core plugged? 5) heater control cable broken?
