I've had the same problem before and after a new thermostat, but have never had a problem with over heating. I have a feeling the gauge is very sensitive.
Water heater fan? I have never seen a "water heater" with a fan. Possible a boiler, hot water heating system. Assuming you are talking about a "water heater" in a house. Please give a little more information on where it is and what it is intended to do.

I would first check either the controls to the front heater core or a blocked front heater core. It could also be a blocked or missing heater hose to the front heater core, although that seems quite unlikley.

can you please clarify what you mean, do you mean that the front heater blows cold but the rear blows hot or do you mean that when the heating is on cold it blows hot? many thanks paul
