Well, i wouldn't say upgrading your graphics, because the only way to do that is to upgrade to a better video card. If you want the most up to date video cards, i would reccamend getting the nvidia 9800, nvidia 260, nvidia 280, or the nvidia 295. And remember the better the graphics card, the better the monitor, CPU and the power supply needs to be.

If by built-in you mean it belongs to the motherboard, than the answer is no for dedicated video card and yes for embedded. Usually dedicated cards are more powerful, thus it would a good idea to use DVI port of the video card unless you really want to use HDMI.
By the way, there are special DVI-D-to-HDMI adapters you can purchase. It supports audio too.

Depending on what the bios has set the memory to be used from the onboard graphics, you can tell it to use more ram, ie change it from 64 - 128mb. But in doing this, your detracting from the physical ram. Eg you have 256mb ram at the moment, using the onboard graphics, (64mb), means you only have 192Mb, which is nothing in todays world of computing. So if you tell it to use 128mb, you will only have 128mb ram. :(
The best thing to do, imo, is to purchase a dedicated graphics card for this machine. With it being a media centre pc, I would opt for the largest graphics card you could afford. Nothing less than a 256mb would be my preferred option.

I would suggest you go for the 2gb ram and 512mb vcard. It has more performance. 2gb can run Vista and windows 7, while 128mb vcard you'll have trouble on running on these current systems.
128mb vcard is not worth it for a 3gb RAM nowadays. unless its a ddr3 and supports cuda and other nvidia or ati stuff, which is impossible on today's tech.
Also, if need be, you can upgrade the RAM from a 2GB to more. It's harder to upgrade a GPU, and more expensive as well.
